One of the biggest questions for individuals and startups who want to open a new online business (be it a service, web site, application, or anything else) is whether they should go with an expensive hosting solution from the start, and by expensive they usually mean powerful (hardware resources wise, be it a single dedicated server or a whole cluster of them).
There actually is no fixed answer to that, as there are many factors to take into consideration, but if you need at least a partial answer, here are a few pieces of advice that can help you.
First of all, you need to decide how much money you can afford to pay per month for hosting. Is it $30, is it $300 or is it $3000? This is the most important factor for your decision, because if you can afford a $3000 cluster, you have no reason not to get it. But if you are on a tight budget, you'll need to look around and scrape for discounts to get the best offer for the money you can pay.
Another important thing that ties in with the price is your system administration proficiency. If you are good at administering servers or have someone else who is (and who you can count on), then you can go with much cheaper, yet powerful unmanaged dedicated servers, like the one from 1and1 (who, by the way, have big 50% and more every other month, so they're worth keeping a look out for).
The third factor you should consider is the software you are going to run on the server. Is it light or hard on resources? Can it be optimized? Optimizing all of your software can allow you to run a site with millions of users on a single server, but you need to have some serious server administration skills to do that (hence the above mentioned point).
The last two most important factors are your estimated number of users in a few given periods of time and the growth rate. You need to do some good research on this to come up with realistic numbers, as the Internet is so volatile and people so unpredictable, you never know how your project will end up. You need to estimate how many users you'll have in a month, 3 months, 6 months and 1 year, and how much processing power will they use collectively.
If you estimate you'll need a $1000 cluster, but only in 1 year, you can either get one from the start or get a cheaper server now and switch later (that's going to be hard to do, and you'll lose some clients due to downtime, IP change and other factors, but at least you'll probably have more money from your site to pay the new cluster with).
You might think, "Why not just go with cloud hosting?". That's a very good question, for which there's a simple answer: "Cloud hosting isn't ready yet.". Unless you go with the most expensive offers, chances are high that you'll get into problems that have nothing to do with you, like cracked accounts, lost data and other things, just because a cloud server has more software keeping it running, and all of it is relatively new, so naturally there are bugs, many of them.
Maybe in 1-3 years everything will change, but for now, traditional hosting technologies are the safest bet. So take the above into consideration, and make a decision.
