If you're a beginner to options trading then you may be wondering what strategies you can use to make money. Here are three basic strategies you can use to profit from stock option trading online.
The Long Call Option – in this strategy, you make money by buying call options. Call options give you the right but not the obligation to buy a particular stock. In stock options stocks are only purchased in 100-share lots. In exchange for this right, you pay the broker a premium, which is usually expressed on a per stock basis and multiplied by the total number of stocks covered in the option. The value of the stock is expressed as a strike price. You make money when the value of the stock increases relative to the strike price.
For example, you purchase an option for Alphanumeric Corp. for a premium of $100 or $1 per share, and whose strike price is $23 per share. If the market price of Alphanumeric then goes up to $25, you can make a profit of $100; this is because you can buy 100 shares of Alphanumeric for $2300 by exercising the contract and then selling them in the market for $2500. You make $200 less the $100 premium paid. Or you can make money just by trading the option, since it can now command a higher premium.
The Put Options Strategy – This is the opposite of the long call option. In this strategy you buy a put option or one that gives you the right to sell a particular stock. You make money when the market price of the stock falls. Using the above example, if the price of XYZ goes down to $21 per share you buy 100 shares for $2100 then exercise your option to sell it at $2300. Again, you make a net gain of $100.
A more advanced strategy is the Covered Call strategy, which you use if you believe the market price of a stock will go up in the future. In this strategy, you buy 100 shares of stock. You then open a call option for that particular stock and sell it. When the price goes increases and the owner of the call exercises his option, you sell him the stock at the higher strike price. This strategy is called the covered call because you already own the corresponding shares of stock to cover the call.
For example, you buy 100 shares of 123 Inc. at $27 per share. You then sell a call option for the stock at a strike price of $30, for which you get a premium of $100. If the stock's market price hits $31 and the call is exercised you sell the stock and get a profit of $3 per share or $300 plus the $100 premium for a total profit of $400.
Some last things to consider when using these strategies when you are a beginner option trading online: use only one strategy at a time. Stick with what's successful for you. And if you're starting out never invest more than five percent of your total capital per trade, in order to prevent being wiped out by a bad trade.
